Stains are toxic to humans (probably animals, too, but I haven’t heard that) so they aren’t a good idea. I used to work a lot of craft shows, and none of the people making children’s toys used any coloration. I have seen painted wood toys, but if you want to paint them, be sure to check with the manufacturer’s for the toxicity levels.
For wood, I recommend hard woods because they splinter less, which is better for you and the children. Sanding to a very smooth surface is the best idea, because glossy and other finishes may also be toxic. I’m unsure of polyurethane’s toxicity, so read it’s label. Try searching safepaint.net, most paints I found were for children to paint with, you may need to visit the website of each brand you want to try.
What do you think? Answer below!

I have seen mineral oil used (non-toxic)
There is also another finish advertised below specifically for children’s wood toys.
Tung oil is also supposed to be okay around toddlers.
